The villager is a clock. As he rises to the top of the elevator, he crosses a tripwire, which sends a signal down causing the dispensers to pull the water back in, causing him to fall to the bottom, which resets the clock and makes him float up again.

There's a thing on the Reddit Minecraft sub right now about making weird clocks. This one is sort of Rube Goldberg/WTF.
I described how it works in the first post; it's hard to explain better if you don't know Minecraft, but it's literally a clock or timer that trips every time the guy floats to the top.
There's all kinds of reasons for timers in Minecraft.

A guy built an "HDD" (more like a memory drive, since there were no moving parts) a while ago.
It could only read or write one byte at the time, which is strange because in Minecraft you would have expected... a block device.
